Thanks to basicmicro's excellent phone support this issue was tracked down to a firmware problem. I updated firmware and everything started working!

I'm using a quadrature encoder https://www.digikey.com/product-detail/en/cui-devices/AMT132Q-V/102-6645-ND/10269186 that has differential signals A+, A-, B+, B-.
